For starters, you need to have an outstanding interest balance on your account. Some loan types, such as subsidized federal loans, do not accrue interest until after you have graduated or after your grace period has ended since subsidized loans don't accrue interest.

A student's eligibility for subsidized loans is based on financial need. Although both types of loans have to be paid back with interest, the government makes some of the interest payments on subsidized loans.

Subsidized Loans are loans for undergraduate students with financial need, as determined by your cost of attendance minus expected family contribution and other financial aid (such as grants or scholarships). Subsidized Loans do not accrue interest while you are in school at least half-time or during deferment periods.

Remember, it's best to max out subsidized funding first since the government pays the interest while you're in school and during the grace period. However, borrowing unsubsidized loans is generally better than private student loans, since they typically have lower interest rates and flexible repayment plans.

With a subsidized direct loan, the bank, or the government (for Federal Direct Subsidized Loans, also known as Subsidized Stafford Loans) is paying the interest for you while you're in school (a minimum of half time), during your post-graduation grace period, and if you need a loan deferment.

Grantees may provide an interest rate subsidy to make the payments more affordable. For example, a bank may provide a couple with a home loan with a five percent interest rate. The grantee may subsidize it so that the interest rate changes from five percent to three percent, thereby lowering the mortgage payment.

ICR takes into account total Direct Loan debt in addition to income and family size. Under IBR, the government pays the remaining unpaid accrued interest on the subsidized loans for up to three consecutive years. Under ICR, the borrower is responsible for paying all of the interest that accrues on his or her loans.

If your loans are subsidized, you are not responsible for paying the interest that accrues while you're in school.
