The lessee shall allocate the consideration in the contract on a relative standalone price basis to the separate lease components and the nonlease components of the contract. Initial direct costs should be allocated to the separate lease components on the same basis as the lease payments.

FASB ASC 842-10-15-37 provides a practical expedient to combine lease and non-lease components and treat the combined component as a lease component (practical expedient) which may be elected by underlying class of assets.

Separate Lease means a separate, stand alone lease for a Property substantially in the form attached as Exhibit G hereto entered into by the purchaser of such Property, as landlord, and Tenant, as tenant, as provided in Section 9.3, which may be either Continuing Term Separate Leases or Five Year Term Separate Leases.

Account for the lease modification as a termination of the original lease and creation of a new lease from the effective date of the modification. Measure the carrying amount of the underlying asset as the net investment in the original lease immediately before the effective date of the modification.

A lessee should account for any direct costs, lease incentives, or other payments made by the lessee or lessor in connection with a lease modification in the same manner as those items would be accounted for in connection with a new lease.

How to apply lease modification under ASC 840. Under ASC 840, a change in a lease other than to extend the lease terms requires that a test be performed to determine if a new lease has been created and, if so, a second test determines the accounting for that new lease.

A lease modification includes adding or terminating the right to use one or more underlying assets, or extending or shortening the contractual lease term. IFRS 16's lease modification guidance can be summarised into the diagram overleaf.

A lessor's accounting for a lease modification depends on the type of modification made to the lease. Depending on the changes made to the lease contract, a lease modification can result in either a separate new contract (i.e., accounted for separate from the original contract) or a new modified contract.
