Like other long-term assets, leasehold improvements are capitalized, which means they are recorded as an asset on the balance sheet and then depreciated over the shorter of their useful life or the remaining lease term.

Once the lease ends, the improvements generally belong to the landlord, unless otherwise specified in the agreement. If the tenant is able to take them, they must remove them without any damage to the property.

The right-of-use asset for an operating lease is amortized in a systematic and rational basis by subtracting the liability lease expense from the total lease expense. Finance lease assets are amortized on a straight-line basis.

Tenant pays for the improvements: There is no tax impact to the landlord as the tenant is the owner of the leasehold improvements. The tenant depreciates the improvements over the applicable depreciable life. Any remaining basis in the improvements upon departure can be written off by the tenant.

Disposal. When the asset is disposed of, the fixed asset account in which it was originally recorded is credited and the accumulated depreciation account is debited, so that the balances in these accounts related to the asset are eliminated.

The right-of-use asset is a lessee's right to use an asset over the life of a lease. The asset is calculated as the initial amount of the lease liability, plus any lease payments made to the lessor before the lease commencement date, plus any initial direct costs incurred, minus any lease incentives received.

Any difference between the carrying amounts of the right-of-use asset and the lease liability should be recorded in the income statement as a gain or loss; if a termination penalty is paid, that amount should be included in the gain or loss on termination.
