For tax purposes a lease can be classified as a true lease or as a sale (financing). Tests are involved to determine which party carries the benefits and burdens of ownership.

Under FASB ASC 842, a lessee can classify a lease as either an Operating lease or a Finance lease. A Finance lease is accounted for in a manner similar to a Capital lease under ASC 840 where an ROU asset and a lease liability are recorded equal to the NPV of the lease payments.

For operating leases, the lease payments should be recognised as an expense in the income statement over the lease term on a straight-line basis, unless another systematic basis is more representative of the time pattern of the user's benefit [IAS 17.33]

Application to lease accounting Since a lessee's lease liability is a monetary item, the liability is translated using a current exchange rate at the end of each reporting period and foreign exchange differences are recognised in profit or loss.

Right of use assets are generally classified as non-current assets on a balance sheet over the course of a lease. Is Right of Use Asset an Operating Lease? A right of use asset can be either an operating lease or a finance lease.

IAS 17 classifies leases into two types: a finance lease if the lease transfers substantially all the risks and rewards incidental to ownership; and. an operating lease if the lease does not transfer substantially all the risks and rewards incidental to ownership.

Under ASC 840, land and building elements generally are accounted for as a single unit of account, unless the land represents 25% or more of the total fair value of the leased property. Under IAS 17, land and building elements must be considered separately, unless the land element is not material.

Leases are classified into two major categories: Operating or Capital. Short-term, long-term, and investing are not applicable classifications of leases.

A vast majority are operating leases. An operating lease is treated like renting -- payments are considered operational expenses and the asset being leased stays off the balance sheet. In contrast, a capital lease is more like a loan; the asset is treated as being owned by the lessee so it stays on the balance sheet.

Since the lessee does not assume the risk of ownership, the lease expense is treated as an operating expense in the income statement and the lease does not affect the balance sheet. In a capital lease, the lessee assumes some of the risks of ownership and enjoys some of the benefits.
