How do I know if I qualify for insolvency?

Being “solvent” means you have more assets than liabilities. In other words, you have enough cash (or can sell assets of value to get that cash) to pay expenses, bills and loans. Insolvency is the opposite. The IRS defines insolvency as having total liabilities that exceed your total assets.

More In Forms and Instructions Publication 4681 explains the federal tax treatment of: Canceled debts. Foreclosures. Repossessions. Abandonments.

When you qualify for the insolvency exclusion, you only pay taxes on any forgiven debt amount that's more than the amount by which you are insolvent. This can lower or even remove the tax burden on canceled debt, depending on how much you owe compared to what you own.

You may exclude the cancellation of indebtedness if it was a: Discharge of qualified principal residence indebtedness. Discharge of indebtedness in a title 11 case. Discharge of indebtedness to the extent insolvent (not in a title 11 case) Discharge of qualified farm indebtedness.

If the lender also canceled all or part of the remaining amount of the loan, you may be able to exclude the canceled debt from income if the cancellation occurred in a title 11 bankruptcy case or you were insolvent immediately before the cancellation.
