Do all partnerships need to file K-2?

The K-2 and K-3 is now mandatory for all Partnerships and S Corporations unless you can qualify for exemption under the DFE. On December 23, 2022, after several drafts, the IRS finalized the Partnership and S Corporation instructions for Schedules K-2 and K-3 for tax year 2022 with updated DFE.

Those eligible for the relief will not have to file the new schedules for tax year 2021. The new schedules K-2 and K-3 improve reporting by standardizing international tax information to partners and flow-through investors, making it easier for them to report these items on their tax returns.

Form K-2 is titled “Partners' Distributive Share Items – International” and reports an entity's total activity with respect to these items. Form K-3 is titled “Partner's Share of Income, Deductions, Credits, etc. – International” and is filed to report each individual partner's respective share of these items.

A partnership or S corporation that meets the domestic filing exception does not need to: (a) complete and file the Schedules K-2 and K-3 with the IRS, or (b) furnish the Schedule K-3 to its partners or shareholders (except when requested by a partner or shareholder after the One Month Date).

Schedule K-2 is an extension of Form 1065, Schedule K, and is used to report items of international tax relevance from the operation of a partnership. Schedule K-3 is an extension of Schedule K-1 (Form 1065) and is generally used to report to partners their shares of the items reported on Schedule K-2.

For tax year 2022, please see the 2022 instructions. The 2021 Form 1065 Schedule K-2 reports items of international tax relevance and is an extension of the Form 1065, Schedule K. It replaces line 16a-r, portions of line 20, and numerous unformatted statements attached to prior versions of the Schedule K.

The new schedules K-2 and K-3 were created to provide consistency in the reporting to partners and shareholders. Prior versions of schedules K and K-1 did not require any specific format to provide international information, resulting in what could be a confusing array of statements attached to the schedules K and K-1.
