Per the IRS, "Gain deferred in a like–kind exchange under IRC Section 1031 is tax–deferred, but it is not tax–free." More importantly for a settlement agent, an exchange transaction is not exempt from IRS reporting. A 1099–S must still be filed, reporting the transfer to the IRS.

An exchange of like-kind property may be reported on Schedule D or on Form 4797, whichever applies. The instructions to Schedule D (Form 1040) state that all exchanges must be reported. The instructions apply to even fully tax-deferred exchanges.

Use Parts I, II, and III of Form 8824 to report each exchange of business or investment property for property of a like kind. Certain members of the executive branch of the Federal Government and judicial officers of the Federal Government use Part IV to elect to defer gain on conflict-of-interest sales.

HOW TO REPORT THE EXCHANGE. Your 1031 exchange must be reported by completing Form 8824 and filing it along with your federal income tax return. If you completed more than one exchange, a different form must be completed for each exchange.

A 1031 exchange is reported on IRS Form 8824 along with the normal tax return only when the exchange is completed. The completed exchange is reported for the tax year the initial relinquished property (the property being sold) is settled and the 180 day exchange period is started.

While standard “must-have” documents come in tandem with a successful 1031 exchange, each state has its own requirements based on its own tax rules and regulations. For example, California requires a FTB Form 593-C, which outlines the date involving the sale or transfer of California real property.

The Use of a Qualified Intermediary is Required While an investor can choose which property to sell (exchange) and identify replacement properties, the investor/taxpayer may not control or have access to the funds in between those two events. For that reason, the use of a qualified intermediary is necessary.

Individuals, C corporations, S corporations, partnerships (general or limited), limited liability companies, trusts and any other taxpaying entity may set up an exchange of business or investment properties for business or investment properties under Section 1031.
