If you sync your contacts from Gmail, that picture might possibly show up in your SMS app as well. I created a contact with my name, full telephone #, and email and added the photo to my contact. My photo now shows up in txt messages and in gmail app.

Tap Edit in the top corner and then Edit underneath your profile pic. Mine had the letters showing there as an option under suggestions. If you don't see that, tap Edit under the photo once more and you can delete any photos until the initials appear.

Your initial guess that it's Google Contacts is right - if you've set it up to sync with Google Contacts, it'll pull down the same contact photos as you have in Google Contacts, and it works both ways (assign a photo on iPhone, syncs back up to Google Contacts).
